Idea Of The Week: Seagate Bond - The Gatekeeper of Your AI Investment Portfolio

Highlights:

  • Benefiting from strong demand for AI and cloud data, Seagate's revenue surged YoY in fiscal year 2026, with gross margin reaching a record high. Data centre business accounted for approximately 80% of revenue, and the HAMR platform's mass production progress is ahead of its competitors.
  • Seagate's full-year free cash flow reached a record USD 3.1 billion. Its aggressive debt reduction efforts significantly improved its leverage level, turning shareholders' equity positive. Fitch has upgraded its rating to investment grade, indicating manageable credit risk.
  • Seagate's USD bonds offer a 5.1% net yield to maturity, a maturity of approximately 3.9 years, and order visibility extending to 2028, making them suitable for USD bond investors seeking stable returns.

As one of the top three HDD manufacturers, Seagate's HAMR leads the peers.

Seagate Technology (stock code: STX, hereinafter referred to as "Seagate") was founded in 1978 and registered in Dublin, Ireland in 2010. Headquartered in California, USA, it is one of the world's two largest hard drive (HDD) manufacturers and a core supplier of high-capacity cloud data storage. Currently, the hard drive industry is highly integrated, with Seagate, Western Digital, and Toshiba together accounting for over 95% of global hard drive capacity shipments, forming a three-way competition characterized by high technological barriers and disciplined supply.

Seagate adopts a highly vertically integrated model, designing and manufacturing its own core components such as read/write heads and magnetic recording platters. Its global production bases are located in Europe, Asia, and North America.

Due to the surge in data volume caused by AI, cloud computing, and enterprise applications in recent years, market demand for higher-capacity hard drives with lower per-TB costs has increased accordingly. According to forecasts by International Data Corporation (IDC), the global data volume will grow at a compound annual growth rate of approximately 27% until 2030, generating about 718 ZB (zettabytes, 1 ZB equals 1 billion TB) of data annually, driving a continued recovery in shipments of high-capacity hard drives for data centres. Seagate leads the industry in areal density, and its Mozaic platform (Heat-Assisted Magnetic Recording, which briefly heats a tiny area on the disk during laser writing, allowing data to be written at a higher density and thus creating larger capacity hard drives) is currently the only HAMR product on the market to achieve mass production. It leads in both single-disc capacity and mass production progress, and this technological advantage is key to its rapid profit growth.

Seagate's Revenue Focus Shifts from Asia Pacific to the Americas, Cloud Demand Dominates

Seagate's regional revenue structure has undergone a significant shift in recent years. In fiscal year 2026, the Americas accounted for 50% of revenue (USD 6.2 billion) up from 35% in fiscal year 2024, becoming its largest market. Meanwhile, Asia Pacific's share fell from 52% to 40%, reflecting that US cloud and data centre demand has become the main growth driver (see Chart 1).

Chart 1: Seagate Regional Revenue Distribution

Sales channels have also become more concentrated. In fiscal year 2026, revenue from original equipment manufacturers (OEMs, including cloud service providers) reached USD 9.8 billion, accounting for 80.5% of total revenue, up from 74.7% in fiscal year 2024; the share from distributors and retail channels continued to shrink. The customer structure is increasingly shifting towards large cloud and enterprise customers, a prominent feature of this demand cycle.

Seagate's Revenue and Profit Margin Rise Simultaneously, Operating Leverage Emerges

Seagate recently announced its full-year results ending June 2026, with revenue, profit margin, and cash flow all reaching new highs. The shift in regional distribution reflects an overall recovery in demand, rather than a shift in individual markets – over the past two years, cloud and data centre investment has rebounded from its trough, directly driving Seagate's various financial indicators. This article will start with operational performance, breaking down Seagate's latest financial and credit situation point by point, and analysing what bond investment opportunities Seagate offers investors.

Seagate's revenue for fiscal year 2026 reached USD 12.2 billion, a YoY increase of 34%. The improvement in profitability is even more prominent: the gross margin in the fourth quarter surged by approximately 14.8 percentage points YoY to 52.7%, recording an increase for the thirteenth consecutive quarter; the operating profit margin rose by 18.4 percentage points YoY to 44.6%, a larger increase than the gross margin, reflecting that operating expenses remained roughly flat at USD 290 million, with almost all incremental revenue translating into profit. Full-year earnings per share thus reached USD 15.58, a YoY increase of over 90%. The simultaneous expansion of revenue and profit margins means that this growth was not solely driven by shipment volume but also benefited from product mix upgrades and improved pricing power (see Chart 2).

Chart 2: Seagate's revenue and profit margin over the past five quarters

Data centres dominate growth, demand not a one-time rebound

Breaking down the sources of growth, the data centre is the core engine. In the fourth quarter of fiscal year 2026, data centre revenue reached USD 2.9 billion, a YoY increase of 57%, accounting for approximately 81% of total revenue; hard disk shipments reached 218 EB (exabytes, 1 EB is equal to 1 million TB), a YoY increase of 34%, of which approximately 90% were shipped to data centre customers, and nearline shipments of high-capacity storage products increased by 43% YoY to 195 EB. It is worth noting that the growth rate of data centre revenue (57%) is significantly higher than the growth rate of shipment capacity (43%), reflecting the simultaneous increase in selling prices per TB, which is a direct reflection of pricing power under tight supply and demand. The revenue structure is tilted towards large-capacity data centre products, which is also one of the important sources of the aforementioned improvement in profit margins. Cloud customers have recorded quarterly shipment capacity growth for three consecutive years, indicating that demand is not a one-time rebound. Enterprise and OEM data centre customers have also recorded double-digit growth, and the customer base continues to expand (see Chart 3).

Technological Leadership and Order Visibility Suppress Cyclical Fluctuations

For bond investors, the predictability of demand is more important than single-quarter growth rates, which is precisely what distinguishes Seagate's current recovery from previous cycles. Technologically, the company's HAMR platform, Mozaic, has fully entered mass production: Mozaic 3+ has been certified and deployed in production environments by all major cloud customers, while the larger-capacity Mozaic 4+ is being scaled up by the world's two largest cloud service providers, with certification progressing simultaneously for other customers. As of the end of fiscal year 2026, HAMR products accounted for approximately 40% of nearline shipments, and management aims to increase this to 70% by June 2027. The next-generation Mozaic 5+ is planned to begin certification and shipments by the end of 2027, with mass production progress ahead of Western Digital and Toshiba.

More importantly, there is revenue visibility. Under existing long-term supply agreements, the vast majority of Seagate's nearline shipments have been allocated to 2028, product specifications and prices have been locked in until 2027, and customer planning discussions have extended to 2029 and beyond. This pre-confirmed order model significantly reduces the cyclical fluctuations in the hard drive industry caused by inventory adjustments, making revenue and cash flow more predictable in the coming quarters. Management expects revenue growth in fiscal year 2027 to be higher than in fiscal year 2026, with first-quarter revenue guidance of USD 4.1 billion, a further increase of approximately 13% QoQ.

Seagate's cash flow hits a record high, rapidly advancing deleveraging.

Seagate's operational recovery supported the improvement in its credit quality. In fiscal year 2026, Seagate's operating cash flow reached USD 3.7 billion, and free cash flow reached a record USD 3.1 billion, a nearly three-fold increase YoY. Strong cash generation enabled it to repay debt, reducing debt by USD 1.4 billion throughout the year, bringing total debt down from USD 5 billion at the end of fiscal year 2025 to USD 3.6 billion; during the same period, cash and cash equivalents increased from USD 890 million to 1.7 billion, resulting in a significant reduction in net debt from USD 4.1 billion to USD 1.9 billion (see Table 1). Based on EBITDA of approximately USD 4.7 billion over the past year, the net debt/EBITDA ratio has decreased to approximately 0.4 times, while the interest coverage ratio has reached 16.6 times, indicating limited credit risk.

Data As Of 30 June 2026

Seagate's deleveraging in this round relies primarily on internal cash flow, rather than one-off factors such as asset sales or equity financing, structurally improving credit quality. Management has also clearly stated that Seagate prioritizes debt repayment over shareholder returns—the USD 1.4 billion allocated for debt reduction in fiscal year 2026 far exceeds the combined USD 810 million allocated for dividends and share buybacks during the same period, reflecting its determination to deleverage.

Seagate has streamlined Debt Structure and Ample Liquidity

In addition to a reduced leverage level, Seagate's debt maturity structure is also stable. As of the end of fiscal year 2026, Seagate's short-term debt was only about USD 190 million, accounting for about 5% of total debt, with extremely low short-term repayment pressure. Conversely, about half of the debt matures after fiscal year 2031, with the maturity distribution skewed towards the future, and there is no concentrated refinancing pressure in the coming years (see Chart 4).

Chart 4: Seagate Debt Maturity Distribution

Liquidity is also ample. At the end of the period, Seagate held USD 1.7 billion in cash and cash equivalents, and an additional USD 1.3 billion in revolving credit facilities, all of which remained unused, totalling USD 3 billion in standby liquidity, equivalent to over 80% of total debt and 16 times the amount maturing in fiscal year 2027. Combined with the USD 3.1 billion in free cash flow recorded in fiscal year 2026, the company's internal cash generation in just one year is sufficient to cover all debt maturing before fiscal year 2030 (approximately USD 1.8 billion), making refinancing needs extremely low.

Regarding capital expenditure, Seagate's capital expenditure for fiscal year 2026 is USD 570 million, representing approximately 4.7% of revenue, within management's target range of 4% to 6%. Even with continued capacity expansion to support HAMR production, the capital expenditure ratio is constrained by a clear framework, ensuring a stable free cash flow.

Bond Investment

Seagate's issuer rating has been upgraded to BBB- by Fitch, officially placing it in investment grade, while Standard & Poor's rating is BB+. Considering the company's net debt/EBITDA ratio has decreased to 0.4 times, interest coverage ratio has reached 16.6 times, coupled with record free cash flow and a positive return to shareholders' equity, we believe Seagate's actual financial condition is superior to many issuers of the same rating.

Our platform currently offers a Seagate 2030 USD bond with a maturity of approximately 3.8 years, which is a senior unsecured bond. Given Seagate's solid position in the three-way competition in the hard drive market, the revenue visibility brought by cloud demand, and management's clear direction on deleveraging, we believe that the 5.1% net yield to maturity is attractive (see Table 2); if the rating is further upgraded to full investment grade, there is also room for the spread to narrow.

It is worth noting that Seagate can call the 2034 bond issued by Seagate HDD Cayman on or after June 1, 2034. But we reckon that the risk associated with yield is negligible given Yield to Call is only at 6.37%, 3 bps higher than yield to worst (same as YTM), making the bond still worth considering.

It's worth noting that this bond has an issuer redemption right; Seagate can redeem the bond at different prices in earlier years (see Table 3). We believe that if Seagate chooses to call at the earliest possible time, investors can obtain a yield to call of up to 8.3%; if redemption does not occur, investors can still enjoy the aforementioned yield. Currently, despite these characteristics, the bond is still worth considering.

Related Risks

Seagate faces risks related to industry cyclical fluctuations, customer concentration, SSD substitution, and supply chain risks. The hard drive industry is inherently cyclical; its current net leverage of 0.4x and gross margin of over 50% are based on cyclical highs. If cloud capital expenditure slows or supply and demand reverse, profitability could decline significantly. In the long term, continued declines in SSD costs may erode some hard drive demand.

According to Seagate's 2026 fiscal year annual report, a single customer already accounts for approximately 14% of the group's revenue, indicating a high concentration of revenue in a few cloud giants. Any adjustment to their procurement plans will impact revenue and cash flow. Furthermore, the vast majority of Seagate's production capacity is located outside the United States, and some key rare earth raw materials are mainly sourced from China. Changes in tariff policies or export controls could push up production costs.

Summary

Benefiting from strong demand for AI and cloud data, Seagate's revenue in fiscal year 2026 increased significantly YoY, with gross margin reaching record levels. Data centre business accounted for approximately 80% of revenue, and the HAMR platform's mass production progress is ahead of its competitors.

Seagate reported a record USD 3.1 billion in free cash flow for the year, and its aggressive debt reduction efforts significantly improved its leverage, turning shareholders' equity from negative to positive. Fitch has upgraded its rating to investment grade, indicating manageable credit risk.

Seagate's USD bonds offer a 5.1% net yield to maturity, a maturity of approximately 3.9 years, and order visibility extending to 2028, making them suitable for USD bond investors seeking stable returns.
